OK. Try it the other way round.

Highlight the 'Free Space' and right click. Do you get the option to 'Shrink Volume'?

Only options I can get are "New simple volume", "Delete Partition" and "Help"

try creating a new primary partition out of the Free space and delete it, does it come back as Free or go to unallocated?

How would I create a new primary partition with the free space?
 
Ok.

Highlight the Free Space volume and create a 'New Simple Volume'. You should get the Extend and Shrink options available to you.
 
Have you tried booting into something like Parted Magic and seeing if you can add the free space to your C: drive?
 
Mmm.... Thats strange.

Basically what you need to do is make that 'Free Space' a usable partition. So you make it a usable partition and label it I:. Then you 'should' be able to merge it with C: in two ways...

Highlight the C: partition and extend it by the same amount as partition I: or,

Shrink partition I: to zero which will add it to C: and make it bigger by the same volume as I:.

Either way Windows 7 will work out how much it can extend/shrink the volume. I used it a few days ago to merge a twin partition set up I had on one of my hard drives.
